Severance pay is money an employer pays when it ends someone's job for reasons that aren't their fault, such as redundancy, restructuring or closure. In India the legal minimum is retrenchment compensation: 15 days' average pay for every completed year of service for eligible workers, plus notice or pay in lieu of notice. Anything above that is a contractual or negotiated severance pay package. It is separate from gratuity, leave encashment and other full and final settlement dues, although all of them are usually paid together in the final settlement.
Picture a Pune logistics firm closing one of its warehouses. Forty people are told in a single afternoon. HR has the salary figures ready within the hour. What takes three weeks is everything else: who counts as a worker under the law, how many years each person has served, which leave balances can be encashed, which laptops and scanners still need to come back, and what the operations head promised in the town-hall meeting about severance pay. Every one of those questions has an answer somewhere. The trouble is that the answers sit in four different places, and the people waiting for them have rent to pay.
Who Gets Severance Pay in India?
The statutory part comes from the Industrial Relations Code, 2020, which replaced the Industrial Disputes Act. It covers workers with at least one year of continuous service who are retrenched, meaning their job ends for reasons other than misconduct, retirement, non-renewal of a fixed-term contract or long-term ill health. Employees in managerial or supervisory roles above the wage threshold aren't workers under the Code, so their severance depends on their contract and company policy.
Two more rules matter. Establishments with 300 or more workers need prior government permission for lay-offs, retrenchment or closure. And for each retrenched worker, the employer pays 15 days' last-drawn wages into a reskilling fund, which is passed on to the worker. State rules add their own detail, so check them before you act.
How Severance Pay Is Calculated
The statutory formula is 15 days' average pay for each completed year of service, with any part year over six months counted as a full year. Take a warehouse supervisor on average pay of ₹36,000 a month with six years and eight months of service:
- Service counted: 7 years
- 15 days' pay: ₹36,000 ÷ 26 × 15 = ₹20,769
- Retrenchment compensation: ₹20,769 × 7 = ₹1,45,385
- Notice pay in lieu of one month's notice: ₹36,000
- Reskilling fund contribution: ₹20,769
Many employers add a contractual top-up on top, such as one month's salary per year of service for senior staff. Whatever you offer above the minimum, write the formula down so every person in the same position gets the same treatment.

Severance Pay vs Gratuity, Notice Pay and Leave Encashment
These are separate entitlements that often arrive on the same day. Gratuity rewards long service and is usually due after five years, or after one year for fixed-term staff; our guide to the Gratuity Act 1972 explains the formula. Notice pay replaces the notice period. Leave encashment pays out unused earned leave, as set out in our guide to leave encashment. Severance compensates for losing the job itself. An employee being let go after seven years might be owed all four.
On tax, retrenchment compensation is exempt up to a limit, currently ₹5 lakh, while extra contractual severance is generally taxed as salary. Employees should check the current rules before planning around the payout.
Writing a Severance Pay Policy Before You Need One
The worst time to design a severance formula is the week you need it. Decide now how many weeks per year of service you'll pay above the statutory minimum, whether there's a floor and a cap, how notice is handled, what happens to unvested bonuses, and how long final settlement will take. Put the timeline in writing too: many states expect full and final dues to be paid within days, not months.
Calculating Severance Pay and Final Settlement in OfficePortal
Most of the delay in a layoff comes from gathering facts. In OfficePortal, joining dates, designation history and compensation sit in HR management software, so years of service are already there, and exit details are recorded against each employee. The leave management system shows each person's encashable balance under your caps.
Cloud-based payroll software brings it together. The gratuity provision is calculated at 4.81% of basic throughout employment, and the final settlement is produced from a template that pulls in pending salary, notice pay, leave encashment, gratuity and any severance top-up in a single run. Company laptops, phones and scanners issued with barcodes can be checked off against asset history, and the signed settlement letter and release are filed in the encrypted HR document management vault. Warehousing and transport companies can see how this fits on our logistics HR software page.
